A retailer with $500,000 in current assets and $300,000 in current liabilities looks financially solid on paper. Current ratio: 1.67. Comfortably above the textbook "healthy" threshold of 1.0. Six months later, the same business can't make payroll.

What happened? Most of that $500,000 was sitting in unsold inventory — seasonal merchandise, slow-moving SKUs, stock that would eventually sell, but not in time to cover this month's rent and vendor bills. The current ratio missed it because it counts inventory as if it were cash. The quick ratio wouldn't have.

If you've only ever checked the current ratio to gauge whether your business can cover its short-term bills, you're missing the test that actually tells you whether you'd survive a cash crunch this week, not eventually.

What the Quick Ratio Actually Measures

The quick ratio — also called the acid-test ratio, a name borrowed from the old method of using acid to test whether metal was real gold — measures whether a business could pay off its current liabilities using only the assets it could convert to cash almost immediately. No selling inventory. No waiting for prepaid expenses to run their course. Just the assets that are already cash or one short step away from it.

The formula:

Quick Ratio = (Cash + Cash Equivalents + Marketable Securities + Accounts Receivable) ÷ Current Liabilities

Some versions simplify this as:

Quick Ratio = (Current Assets − Inventory − Prepaid Expenses) ÷ Current Liabilities

Both formulas land in the same place: everything on the current-assets side of your balance sheet that isn't already cash, and isn't reasonably close to it, gets stripped out before you run the math.

A Worked Example

Say your business has:

  • Cash: $15,000
  • Accounts receivable: $40,000
  • Marketable securities: $5,000
  • Inventory: $80,000
  • Prepaid expenses: $10,000
  • Current liabilities: $60,000

Current ratio: ($15,000 + $40,000 + $5,000 + $80,000 + $10,000) ÷ $60,000 = 2.5

Quick ratio: ($15,000 + $40,000 + $5,000) ÷ $60,000 = 1.0

The current ratio says you're in great shape — 2.5 times coverage. The quick ratio says you're exactly break-even on liquid assets versus what you owe in the next twelve months. That's not a crisis, but it's a very different picture than "2.5x covered," and it's the more honest one if a supplier calls asking to be paid this week.

Why Inventory Gets Excluded

Inventory is a real asset. It has value. Eventually, in the ordinary course of business, it turns into cash. The problem is the word "eventually."

Inventory has to be sold before it becomes cash, and selling takes time — sometimes weeks, sometimes a full season, sometimes longer if demand shifts or the goods go stale. Even when it does sell, it often sells at a discount, especially if a business is liquidating stock under pressure to raise cash quickly. A shelf full of $80,000 in retail inventory is not the same as $80,000 in a checking account, and treating it that way is exactly the mistake that makes a struggling business look solvent when it isn't.

Prepaid expenses get excluded for a related but different reason: they're not convertible to cash at all under normal circumstances. Prepaid insurance or prepaid rent represents value you've already locked in — you can't call your landlord and ask for six months of prepaid rent back in cash when a bill comes due.

Accounts receivable, by contrast, stays in the quick-ratio numerator because — in theory — it's close to cash. Customers who owe you money are expected to pay within normal terms, typically 30 to 60 days. That's fast enough to count as "quick" for most businesses. It's an imperfect assumption, and it's worth flagging as the ratio's biggest blind spot (more on that below), but it's a reasonable one for businesses with a track record of collecting what they're owed.

What Counts as a Good Quick Ratio

The commonly cited benchmark is 1.0 or higher — meaning a business has at least a dollar of quick assets for every dollar of current liabilities. Below 1.0, a business would need to sell inventory, take on new debt, or find some other source of cash to fully cover what it owes in the near term if all those obligations came due at once.

But "1.0 is good" is a rule of thumb, not a law of physics, and it breaks down fast once you look at real industries:

  • Retail and restaurants routinely run quick ratios below 1.0 — often well below — because these businesses turn inventory into cash quickly and collect most revenue at the point of sale rather than through receivables. A grocery store with a 0.4 quick ratio isn't necessarily in trouble; it's just a business model built around fast inventory turnover and daily cash collection, not sitting on large cash reserves.
  • Manufacturers and wholesalers, which carry inventory for longer and extend credit terms to business customers, typically want to see quick ratios closer to 1.0 or above, since their operating cycle is slower and their receivables take longer to collect.
  • Software and services businesses with little to no inventory often show quick ratios that are nearly identical to their current ratios, simply because there's not much inventory to strip out in the first place.

The number only means something in context. A quick ratio of 0.6 might be completely normal for a coffee shop and a serious warning sign for an industrial equipment distributor carrying $2 million in unpaid invoices. Compare your ratio to your own history and to others in your specific industry, not to a single universal target.

The Blind Spot: Not All Receivables Are "Quick"

The quick ratio's biggest weakness is that it counts accounts receivable at full face value, on the assumption that money owed to you is effectively as good as cash. In practice, that's often not true.

If a meaningful chunk of your receivables is 60, 90, or 120 days past due — or tied up in a dispute, or owed by a customer who's clearly struggling to pay their own bills — that receivable isn't "quick" in any real sense. It's aspirational. A business with $50,000 in receivables where $20,000 is more than 90 days overdue has a materially weaker liquidity position than its quick ratio suggests, because a large slice of that numerator may never convert to cash at all.

This is exactly why the quick ratio pairs well with an accounts receivable aging report rather than being used in isolation. The aging report tells you how much of your "quick" cash is actually current versus stale, so you're not fooling yourself the same way an inventory-heavy current ratio can.

The ratio also says nothing about timing. A business can have a perfectly healthy quick ratio and still miss payroll, because the cash coming in from receivables lands on the 28th of the month while rent, payroll, and a loan payment are all due on the 1st. Liquidity ratios are a snapshot, not a cash-flow forecast — they tell you whether you have enough, not whether it will arrive in time.

How to Use the Quick Ratio Without Overreacting to It

A single quick ratio calculation, taken in isolation, tells you less than tracking the trend over time. A ratio that's steadily declining quarter over quarter — even if it's still technically above 1.0 — is often a more useful early warning than a single low reading that's been stable for years.

A practical routine:

  1. Calculate it monthly, alongside your current ratio, so you can see the gap between the two widen or narrow over time. A growing gap usually means inventory is piling up relative to sales.
  2. Compare it against your own trailing 12-month average, not just an industry rule of thumb. Your business's "normal" is more informative than a generic benchmark.
  3. Cross-check receivables quality with an aging report before trusting the ratio at face value, especially if a large customer or two makes up a big share of your AR balance.
  4. Watch it alongside cash flow, not instead of it. The quick ratio tells you about balance-sheet liquidity at a point in time; a cash flow statement or rolling forecast tells you whether cash is actually going to show up when the bills are due.

None of this requires sophisticated tooling — it requires having clean, current numbers on hand for cash, receivables, and current liabilities, and actually looking at them on a schedule instead of only when a lender or investor asks.
