Most owners can answer questions about revenue growth or profit margin without blinking, but ask them how efficiently their business turns their own money into more money, and you'll get a shrug. That's the question Return on Equity (ROE) answers, and it's arguably the single number that tells you whether running your business is actually a better use of your capital than any alternative you could have chosen instead.
What Return on Equity Actually Measures
Return on Equity compares the profit a business generates to the amount of equity its owners have tied up in it. The formula is simple:
ROE = Net Income ÷ Owner's (or Shareholders') Equity
If your business made $27,000 in net income last year and your owner's equity sits at $180,000, your ROE is 15% ($27,000 ÷ $180,000). In plain terms: for every dollar of your money invested in the business, the business generated 15 cents of profit over the year.
That framing matters because it's different from questions like "did revenue grow?" or "what's my profit margin?" Those measure how the business performed against itself. ROE measures how the business performed against your capital — the same capital you could have put into a rental property, a brokerage account, or a competitor's business instead. It's the metric that connects your income statement and balance sheet back to the one question every investor (including you, the owner-investor) actually cares about: am I being compensated fairly for the money and risk I've put in here?
Why Equity, Not Assets or Revenue
A business with $2 million in assets but $1.8 million of that funded by a bank loan has very different economics than one with $2 million in assets funded almost entirely by the owner's own cash. Return on Assets (ROA) treats both businesses the same, because it ignores how the assets were financed. ROE doesn't — it isolates the return generated specifically on the sliver of the balance sheet that belongs to the owner, after every liability has been backed out. That's precisely why it's the number owners, not just outside investors, should be tracking.
What Counts as a "Good" ROE
There's no single universal target, but there are useful reference points:
- 12–15% ROE is generally considered a healthy baseline for a stable, mature business in a normal economic environment.
- 15–20%+ is often cited as strong performance, particularly for smaller, owner-operated businesses where the equity base is thin and the owner is taking on concentrated risk.
- Industry matters enormously. Capital-light service businesses (consulting, professional services, software) can post very high ROEs because they don't need much equity tied up in equipment or inventory to generate revenue. Capital-intensive businesses (manufacturing, real estate, heavy equipment rental) typically show lower ROEs because so much owner capital is locked into physical assets.
Public-company data illustrates the spread: sectors like pharmaceutical manufacturing and specialty materials have posted average ROEs in the 30%+ range in recent data, while capital-intensive or currently-struggling sectors like biotech and medical devices have shown negative average ROEs. The lesson isn't the specific numbers — it's that comparing your ROE to a generic benchmark is far less useful than comparing it to businesses in your industry, and comparing it to your own trend over time.
A single year's ROE also tells you less than a multi-year trend. A business bouncing between 8% and 22% year to year is telling a very different story than one holding steady at 14% — even if the average is similar. Trend and volatility both matter.
Breaking ROE Down: The DuPont Analysis
The most useful thing about ROE isn't the headline number — it's that you can decompose it into three components, a technique known as DuPont analysis (developed by the DuPont Corporation's finance team in the 1920s to diagnose exactly this). The formula splits ROE into:
ROE = Net Profit Margin × Asset Turnover × Equity Multiplier
Each piece answers a different question:
- Net Profit Margin (Net Income ÷ Revenue) — How much profit do you keep from each dollar of sales? This is operational efficiency: pricing, cost control, overhead discipline.
- Asset Turnover (Revenue ÷ Total Assets) — How much revenue do you generate per dollar of assets you own? This is efficiency of asset use: inventory turns, equipment utilization, receivables management.
- Equity Multiplier (Total Assets ÷ Equity) — How much of your asset base is financed by debt rather than your own capital? This is financial leverage.
Multiply all three together and you get ROE. The power of this breakdown is diagnostic. Two businesses can have an identical 15% ROE for completely different reasons:
- Business A has thin margins (4%) but turns its assets over quickly and uses almost no debt — a low-margin, high-volume retailer.
- Business B has fat margins (20%) but grows slowly and low asset turnover, offset by heavy borrowing that inflates the equity multiplier.
Business B's 15% ROE is riskier. It's propped up by leverage, not operating performance — if revenue dips or interest rates rise, that same leverage that inflated returns on the way up will amplify losses on the way down. Business A's 15% is arguably higher quality because it's driven by genuine operating and asset efficiency rather than debt. This is exactly why relying on ROE alone, without decomposing it, can be misleading: a company can boost ROE simply by taking on more debt, without actually becoming more profitable or efficient.

Common Pitfalls When Using ROE
It rewards leverage, not just performance. As the DuPont breakdown shows, an owner can juice ROE by taking on more debt rather than by running the business better. A rising ROE driven mostly by a shrinking equity multiplier (more borrowing) deserves more scrutiny, not less.
Negative or near-zero equity breaks the math. If a business has taken distributions in excess of retained earnings, or has run losses that eroded its equity base, owner's equity can go negative. Dividing net income by a negative or tiny equity number produces a distorted, sometimes nonsensical ROE (a small loss divided by negative equity can look like a positive percentage). Before trusting the ratio, check that the equity figure itself is sound.
It's a trailing, not a forward-looking, number. ROE tells you how the business performed on capital already invested. It says nothing about whether reinvesting future profits at that same rate is realistic — a business can't always redeploy retained earnings at the same return it earned historically, especially as it scales.
One-time items distort it. A one-time asset sale, a large insurance payout, or a bad debt write-off will swing net income for a single year without reflecting the ongoing earning power of the business. Look at multi-year average ROE, not just the most recent twelve months, when the current year had unusual items.
It ignores risk. Two businesses with identical 18% ROEs aren't equally attractive if one is a stable, contract-backed service business and the other depends on a single customer or a volatile commodity input. ROE tells you the return; it doesn't tell you what you had to risk to get it.

None of this works if your numbers aren't trustworthy. ROE requires an accurate net income figure (which means expenses are categorized correctly and not commingled with personal spending) and an accurate equity figure (which means owner draws, contributions, and retained earnings are tracked precisely, not estimated at tax time).
