The Number Your Loan Officer Checks Before They Check Anything Else

You can have healthy revenue, a full pipeline, and a growing customer base — and still get turned down for a loan. The reason is often a single ratio buried in your financial statements that most business owners have never calculated: the times interest earned (TIE) ratio, also called the interest coverage ratio.

Lenders use it because it answers one blunt question: if your business stopped growing tomorrow, could your operating earnings still cover the interest on what you owe? Everything else in a loan application — your pitch, your projections, your collateral — sits on top of that answer. What the Times Interest Earned Ratio Actually Measures

The TIE ratio compares your operating earnings to your interest expense for the same period:

Times Interest Earned = EBIT ÷ Interest Expense

EBIT stands for earnings before interest and taxes — essentially your operating profit before the effects of financing decisions and tax strategy are layered on. Interest expense is the total interest you paid on all outstanding debt during that period: term loans, lines of credit, equipment financing, and so on.

The result tells you how many times over your business could pay its interest bill out of operating earnings alone. A TIE ratio of 4 means your operating profit is four times larger than your interest obligation — plenty of cushion. A TIE ratio of 1.2 means you're barely covering interest, with almost nothing left over if earnings dip even slightly.

A Simple Example

Say your business generated $180,000 in EBIT last year and paid $40,000 in interest across a term loan and a business line of credit.

$180,000 ÷ $40,000 = 4.5

A TIE ratio of 4.5 tells a lender your earnings could absorb a significant hit — a bad quarter, a lost client, a slow season — and you'd still cover your interest payments without touching principal, without dipping into cash reserves, and without missing a due date.

Now compare that to a business with the same $40,000 in interest expense but only $50,000 in EBIT:

$50,000 ÷ $40,000 = 1.25

That business is covering its interest, technically, but with almost no margin. A single slow month or an unexpected repair bill could push it into a missed payment.

What Counts as a "Good" Ratio

There's no single universal cutoff, but the ranges lenders and analysts generally use look like this:

  • Below 1.5 — high risk. The business is at meaningful risk of not covering interest from operations alone.
  • 1.5 to 3.0 — moderate risk. Interest is covered, but there's limited flexibility to absorb a downturn.
  • 3.0 to 5.0 — generally considered acceptable to good coverage for most lenders.
  • Above 5.0 — strong coverage, signaling low default risk.

Many lenders treat 2.5 as an informal minimum threshold and 3.0 as the level where a loan starts to look genuinely comfortable rather than merely approvable. If you're seeking an SBA-backed loan or a bank term loan in the current rate environment — prime sits around 6.75% as of mid-2026, which pushes many SBA 7(a) fixed rates into the 9.75%–14.75% range — a thin TIE ratio compounds the problem, because the interest expense in your denominator is larger to begin with.

Industry matters too. A capital-light consulting firm and a capital-intensive manufacturer will carry very different "normal" ratios, so if you can find an industry benchmark for your sector, use it instead of a generic rule of thumb.

Why This Number Shows Up in Loan Covenants, Not Just Applications

The TIE ratio doesn't stop mattering once a loan closes. Many commercial loan agreements include a minimum interest coverage covenant — a contractual promise that your TIE ratio won't fall below a set level, often somewhere between 1.5 and 3.0, for the life of the loan.

Falling below that threshold is a technical default even if you've never missed a payment. It gives the lender the right to renegotiate your terms (typically to your disadvantage), demand accelerated repayment, or in more severe cases, call the loan. This is why some businesses that are current on every payment still end up in a difficult renegotiation: the covenant, not the payment history, tripped the default.

If you're taking on debt with a coverage covenant attached, it's worth stress-testing your own numbers before you sign — model a slow quarter and see whether your TIE ratio still clears the covenant threshold, not just today's number.

Where the Ratio Falls Short

TIE is useful, but it has real blind spots, and treating it as the whole picture is a mistake.

EBIT isn't cash. It's an accrual accounting figure. A business can show strong EBIT while its actual cash position is tight — because of slow-paying customers, inventory buildup, or timing differences between when revenue is recognized and when cash actually arrives. A healthy TIE ratio doesn't guarantee you have the cash on hand to write the interest check.

It ignores principal payments. TIE only looks at interest, not the principal portion of your debt service. A business can comfortably cover interest and still struggle badly with the combined interest-and-principal payment, especially on amortizing term loans. This is part of why some lenders prefer the debt service coverage ratio (which includes principal) alongside or instead of TIE.

It doesn't account for seasonality. If your business has a strong season and a slow season, a TIE ratio calculated on trailing-twelve-month earnings can mask a period where coverage gets dangerously thin. Seasonal businesses should look at their weakest quarter's coverage, not just the annual average.

EBIT vs. EBITDA changes the answer. Some lenders substitute EBITDA (adding back depreciation and amortization) in place of EBIT, which produces a more forgiving — and arguably more cash-like — ratio. Know which version your lender is using before you compare your number to their stated minimum, because the same business can look meaningfully different under each.

How to Improve Your TIE Ratio Before You Apply

If your ratio is sitting in the "adequate but thin" range, a few levers move it before your next loan conversation:

  1. Pay down high-interest debt first. Reducing the denominator (interest expense) moves the ratio faster than growing EBIT usually does, especially with a high-rate balance like a credit card or short-term merchant loan.
  2. Refinance variable-rate debt when rates ease. Locking in a lower rate reduces interest expense for the life of the loan, not just for one period.
  3. Clean up EBIT, not just revenue. One-time expenses, owner add-backs, and non-recurring costs can understate your true operating earnings. A lender will often normalize for these anyway — doing it yourself first makes your application easier to trust.
  4. Avoid stacking new debt right before a loan application. Adding a new equipment loan or credit line in the months before you apply increases your interest expense and can drag your TIE ratio down right when a lender is looking at it most closely.
