Large manufacturers deal with this by hedging: locking in a fuel price months in advance so a spike in the spot market doesn't wreck the quarter. For years, that toolkit looked out of reach for a 20-person machine shop or a regional bakery running a propane-fired oven fleet. It isn't anymore — but the version that works for a small manufacturer looks different from what ExxonMobil's treasury desk does, and the accounting rules that come with it are worth understanding before you sign anything.

Why Fuel Price Swings Hit Small Manufacturers Harder

A Fortune 500 company can absorb a bad fuel quarter and explain it away in an earnings call. A small manufacturer usually can't. Fuel and energy costs are baked into fixed-price customer contracts, quoted job estimates, and annual budgets that were locked in long before the price moved. When diesel or propane spikes 20-30% in a season:

  • Fixed-price contracts become money-losers. If you quoted a delivery contract or a manufacturing job assuming $3.80 diesel and it's now $5.02, that job's margin evaporated — and you can't retroactively bill for it.
  • Cash flow gets unpredictable, which makes it harder to plan payroll, inventory purchases, or loan covenants that assume stable margins.
  • You can't just pass it through instantly. Renegotiating every customer contract takes time regulators and competitors don't give you.

The point of hedging isn't to guess which way prices will move and profit from it — that's speculation, and it's a different (riskier) game. The point is to convert an unpredictable cost into a known one, so a fuel spike doesn't blow up a job you already priced.

The Instruments: What's Actually Available to a Small Manufacturer

The commodities world talks about futures, swaps, and forwards as if they're interchangeable. For a business too small to trade on the CME or ICE directly, the practical distinction matters a lot.

Exchange-traded futures — usually not for you

ULSD (ultra-low sulfur diesel) and RBOB gasoline futures trade on CME Group's NYMEX; gasoil trades on ICE. One diesel futures contract represents 42,000 gallons (1,000 barrels) — sized for a trucking fleet or refiner, not a company burning a few thousand gallons a month. Futures also expire on a fixed calendar date while your business consumes fuel continuously, so the hedge and your actual usage drift out of sync unless you're sophisticated enough to roll positions. Supplier-offered forward contracts — the realistic option

This is where nearly all small-manufacturer fuel hedging actually happens, and it doesn't require opening a brokerage account. Fuel and propane suppliers sell:

  • Fixed-price contracts: you agree to pay a set price per gallon for a defined volume over a defined period (e.g., your winter heating season or your fiscal year). You're locked in both directions — you win if prices rise, lose if they fall.
  • Price-cap ("pre-buy" or "lock-in") programs: you pay upfront (sometimes with a small lock-in fee) for a ceiling price. If the market price at delivery is below your cap, you pay the lower market price; if it's above, you pay your capped price. This is functionally a forward contract with an embedded option — you get the downside protection without the upside risk, at the cost of a premium built into the cap price.

Historically, pre-buy customers who commit ahead of the winter season capture roughly 10-25 cents per gallon below the eventual will-call market average — a real number, but not a guarantee, and it varies by region and season.

Swaps — worth knowing about, rarely worth doing yourself

A fuel swap is an over-the-counter contract, usually arranged through an energy risk-management firm or a bank, where you pay a fixed price and receive a floating (market) price over a period — smoothing out the mismatch that plagues futures. These exist for mid-sized manufacturers with meaningful volume (usually well above what a small shop burns), arranged through a broker rather than negotiated solo. If your fuel spend is large enough that a broker returns your calls, it's worth a conversation; if not, a supplier's forward or price-cap contract does the same job with far less complexity.

Common Mistakes: Why Hedging Programs Go Wrong

The research on this is consistent: nearly all fuel-hedging failures trace back to a missing or poorly defined policy, not to bad luck on price direction. Specific patterns worth avoiding:

  1. Hedging based on a price forecast. If you only lock in fuel when you think prices are about to rise, you're speculating, not hedging — and your forecast will be wrong often enough to hurt. The better approach: hedge a consistent percentage of known usage every period, regardless of your view on where prices are headed.
  2. Demanding zero downside with zero cost. A fixed-price forward has no premium but locks you in both ways. A price cap protects you from spikes but costs a premium. If you want protection from losses on a hedge with no possibility of "losing" if prices fall, you need an option-based structure (the price-cap style) — not a plain fixed-price contract, and not free.
  3. Over-hedging beyond actual consumption. Locking in more volume than you'll actually use turns a risk-management tool into a speculative bet on the excess. Size the hedge to your realistic, budgeted usage.
  4. No documented policy. "We hedge when it feels like a good idea" isn't a policy — it's discretion that changes with whoever's making the call that quarter. A one-page policy stating what percentage of forecasted usage gets hedged, over what time horizon, and who approves it removes the guesswork (and, as covered below, is a legal prerequisite if you want the accounting benefit).

The Accounting Side: Cash-Flow Hedge Treatment Under ASC 815

Once you've locked in a fuel price — whether through a supplier forward contract or a broker-arranged swap — the accounting question is: does the gain or loss on that contract hit your income statement immediately, or does it get smoothed out to match when the fuel is actually consumed?

Under ASC 815, a contract used to lock in the price of a forecasted fuel purchase can qualify as a cash-flow hedge. That designation matters because of how it changes the accounting:

  • Without hedge accounting, changes in the fair value of your forward/swap contract flow straight through to current-period earnings — creating exactly the kind of quarter-to-quarter income statement noise a hedge is supposed to prevent.
  • With cash-flow hedge accounting, the change in fair value of the hedging instrument is recorded in Other Comprehensive Income (OCI) instead of earnings. It only gets reclassified out of accumulated OCI into earnings — as an adjustment to fuel cost / COGS — in the same period the hedged fuel purchase actually affects your income statement. In other words, the accounting entry lands in the same period as the physical fuel purchase it's protecting, which is the whole point.

To qualify for this treatment, ASC 815 requires:

  • Formal, contemporaneous documentation at inception — you cannot decide two months into a contract that you'd like to call it a hedge for accounting purposes. The hedging relationship, the risk being hedged, and how effectiveness will be assessed all need to be written down before or at the start.
  • An expectation of high effectiveness, both at inception and on an ongoing basis — assessed whenever financial statements are issued and at least every three months. "Highly effective" generally means the hedge offsets 80-125% of the change in the hedged item's cash flows.

None of this requires a public-company-sized finance team, but it does require discipline: a short hedge-documentation memo written when you sign the contract, and a quarterly check that the hedge is still tracking your actual fuel exposure. Skip that paperwork and the accounting treatment defaults to marking the contract to market through earnings every period — which is exactly the volatility you were trying to hedge away in the first place.

A Practical Starting Point

For most small manufacturers, the realistic path looks like this:

  1. Quantify your actual annual fuel/propane volume from historical usage, not a guess.
  2. Talk to your existing fuel supplier about a price-cap or fixed-price program before assuming you need a broker or a futures account — this covers the large majority of small-manufacturer use cases.
  3. Write a one-paragraph hedging policy: what percentage of forecasted usage you'll hedge, over what period, and who signs off. This protects you from both over-hedging and ad hoc decision-making.
  4. Document the hedge relationship at signing, not after, if you want cash-flow hedge accounting treatment — ask your accountant to prepare the memo the same week you sign.
  5. Reassess quarterly. Confirm the hedge still lines up with your actual consumption; usage assumptions that made sense in January can be stale by Q3.
